Why Are Investment Property Mortgage Rates Higher

Current Average Investment Property Mortgage Rates

Why mortgage rates are leading to higher costs for homebuyers: Economist

Investment property interest rates vary all the time. Its difficult to give a hard figure because not all lenders charge the same. Several factors influence how much a lender will charge, including income, debt, cash reserves, and credit score.

The majority of lenders typically increase standard property mortgage rates by 0.5% to 0.75% for investment properties.

For example, if you are taking out a primary mortgage, the average 30-year fixed interest rate may be 3.92%. The average 15-year fixed interest rate may be 2.97%.

So, what can you expect to pay based on current investment property mortgage rates?

The average interest rate for a 30-year fixed investment property mortgage may be 4.42% to 4.67%. For a 15-year fixed investment loan, you may expect to pay 3.47% to 3.72%. Again, this depends entirely on the lender in question, your current circumstances, and, especially, how much your down payment will be.

Its important to calculate your potential monthly repayments and your expected rental yield to determine whether youre likely to get approved for an investment loan.

Making Up For The Risk On An Investment Property

Lenders make up for the risk they take when lending money for an investment property in several ways. They generally require a higher down payment, charge higher interest rates, and charge more closing costs.

A higher down payment allows lenders to decrease the amount of money they lend you. The lower your loan-to-value ratio, the less risk you pose. Lenders assume that if you have your own money invested that you will try harder to keep up with your payments. Its not unusual for lenders to require 20% to 30% down on a home that you will not live in as your primary residence.

Lenders also charge higher interest rates on investment property loans to make up for the risk. The interest rate is the charge you pay for borrowing the money. Its like the lenders fee for lending you the money. You pay the interest on a monthly basis. The higher the interest rate, the more the loan costs you in the end. Lenders base the interest rate they charge on your risk level. Typically, borrowers with a great credit score, low debt ratio, and a primary residence receive the best interest rates. As you alter your factors, such as a low credit score, high debt ratio, or a non-primary residence, the interest rates increase accordingly.

Why Are Mortgage Rates Higher For Investment Properties Than For Second Homes

Q: I bought a second home I rent to my daughter with the intent she buy it in the future. I have a 5 percent interest rate and I had to buy it down to that since the mortgage lenders I contacted said I had to treat it as investment property. I am not trying to make money on it. Is there a lower worthwhile rate I can get? Someone told me that since it was family that it was possible.

A: As far as mortgage rates go, please know that investment property mortgages usually run about one percentage point above owner-occupied residential mortgages .

As far as family goes, unless your daughter is on the mortgage note and deed, she’s not an owner, so an investment financing arrangement would apply.

What Strategies Can I Use To Make A Profit On My Property

Why Is the Interest Rate on Investment Property Loans Higher ...

Savvy investors tend to look at multiple property strategies to maximize their wealth creation. These include the following:

  • Loss offsetting. If the expenses of an investment property are greater than the income it generates, you may be able to claim a tax deduction to recoup your losses. Talk with an accountant or tax professional to learn more.
  • Buy and hold. With this simple strategy, you purchase a property at below-market value and hold onto it with the expectation that the property will grow in value over time. This strategy usually involves buying out owners who can no longer afford their payments.
  • Renovate. Often called flipping a house, this technique involves buying a rundown property and renovating it to increase the propertys overall value. This is an approach that requires hard work and money, but gives you the opportunity for bigger gains.
  • Passive property development. Passive property investment lets you invest in real estate without being directly involved in it. You simply put in funds to help finance construction. From there, you make automatic returns when the building is rented out.

If Youre A Seasoned Home Buyer

If youre a seasoned home buyer who already has other investment properties within your real estate portfolio, a home equity loan or a cash-out refinance could be the right move.

A home equity loan, also known as a home equity line of credit , is a type of mortgage that uses your home as collateral, thereby enabling you to borrow against the value of your home, minus your remaining mortgage. After determining how much youre eligible to borrow based on your homes value and your outstanding debt, a bank will present you with a lump sum that you must repay at either a fixed or adjustable rate.

HELOCs typically offer lower interest rates than unsecured loans, which result in lower borrowing cost these interest rates are fixed over the life of the loan, which makes budgeting for monthly payments more convenient. Theres also the added benefit that, since mortgage interest rates are tax deductible, a home equity loan could lower your taxable income. Note that the draw period that is, the stage during which youre able to draw from the line of credit typically lasts between 510 years. Once the draw period is complete, you enter the repayment stage.

Lower Your Monthly Payment

Refinancing to a longer-term mortgage can be another way to lower your monthly payment. If you only have 15 years left on your loan, for example, and then you refinance into a new 30-year loan, your balance is then spread out over many more years and months, thus lowering your payment. Keep in mind though that a longer term means you may pay more interest over the life of the loan.

Investment Property Loan Eligibility In The Carolinas

Higher risk also contributes to stricter lending requirements. Though these expectations vary from lender to lender, an investment property borrower in North Carolina or South Carolina must generally have:

  • A down payment of at least 15% to 20% for single-family homes. If youre trying to purchase a multifamily home, expect to fork out 25% or more.
  • A credit score of at least 620. However, remember that a higher credit score typically earns you a lower interest rate.
  • A debt-to-income ratio of 36% or less. This metric is calculated by dividing your monthly debt expenses by your pre-tax income.
  • Sufficient cash reserves to pay the mortgage for up to six months.
  • An estimate of the cost of necessary repairs if you plan on flipping the property. Lenders may also be interested in the after-repair value , which is the value of the home after renovations have been made.

Tax Benefits Of Second Homes Vs Investment Properties

One important reminder about the 2018 tax rule changes: You can only deduct mortgage interest for up to $750,000 worth of total mortgage debt, including loans on primary residences, second homes and investment properties. However, that limit increased to $1 million if the property was purchased prior to Dec. 15, 2017.

Its always best to consult with a tax professional to get tax advice to maximize the tax benefits of your second home or investment property.

Six Types Of Investment Property Loans

Getting an investment property loan is harder than getting one for an owner-occupied home, and usually more expensive.

Many lenders want to see higher credit scores, better debt-to-income ratios, and rock-solid documentation to prove youve held the same job for two years.

Additionally, most will insist on a down payment of at least 20%, and many want you to have six months of cash reserves available.

If you already have four mortgages, youll need some savvy to get a fifth. Most banks wont issue new mortgages to investors who already have four, even when the loans will be insured by a government agency.

But just because its harder to get investment property loans doesnt mean you shouldnt try. Although you might not qualify for a conventional mortgage, you might get one backed by the Federal Housing Administration or Veterans Administration . You could also opt for a hard money loan or a home equity line of credit .

Some lenders wont even care about your credit or employment history, as long as they see lots of potential profits in the investment property youre considering.

Whether You Buy Points

8 Reasons Why Real Estate Is a Good Investment

Lenders sometimes offer borrowers a lower interest rate if they buy “points” or “mortgage discount points.” Points are prepaid interest. A point usually costs you 1% of your mortgage amount and lowers your rate by one-eighth to one-quarter percent . Whether points are worth buying depends on how long you intend to live in the house — for them to be cost-effective, you need to own the home long enough to save more in interest than you pay up front. The longer you keep the house, the more likely you are to save money by purchasing points.

Why Are Rental Property Mortgages More Expensive Than Primary Home Mortgages

Updated: by Financial Samurai

Buying rental properties is a smart move. Interest rates have collapsed, which means the value of rental income has gone way up. Yet, the value of rental properties has not, hence, the opportunity.

However, getting a rental property mortgage is more expensive than getting a primary residence mortgage. In this article, I will explain why rental property mortgages are more expensive than primary home mortgages.

Getting A Mortgage For An Investment Property

Getting a mortgage for an investment property works a bit differently from an owner-occupied property.

That is because lenders have a lot more restrictions associated with an investment property loan. We discuss many of the restrictions below along with the reasons why they are there.

Interest rates

The interest rates for an investment property tend to be higher than those for mortgages on primary homes.

The main reason is that the default rates on investment property mortgages are historically higher. And to account for the additional risk that lenders take by making investment property loans, they demand additional return in the form of a higher rate of interest.

Higher down payment

While one can get a conventional loan with only a 5% down payment when they buy a primary home , for an investment property, the down payment required is at least 15%.

With investment properties, multi-family homes with 2-4 units are quite popular and sought after. There the down payment requirement is even more, at 25%.

Some borrowers have explored owner-occupiedduplex, triplex and quadruplex as a potential investment property route, renting out the non-owner-occupied 1-3 units.

FHA mortgages allow owner-occupiedduplex, triplex and quadruplex properties with 3.5% down payment options. However, FHA mortgages carry significant upfront mortgage insurance premiums and monthly mortgage insurance costs, so it might not be ideal for your scenario. Reach out to discuss your scenario in detail.

Since credit score is the most important factor in determining your mortgage rate, be sure to have your credit card balances down to no more that 35% of your credit limit at least 30 days prior to applying for a home loan. It also helps to obtain a personal copy of your credit report from all three credit bureaus to ensure that there are no errors on your credit report such as collection accounts. As long as your credit score is over 740, you are good to go since lenders typically offer the same rate to borrowers with credit score of 740 plus.

Why Rates And Loan Options Are Different For Second Mortgages

The home you live in is seen as the least risky form of real estate. Its likely to be the one bill homeowners will pay if times get tough. A vacation home or investment property, on the other hand, is riskier. Borrowers are a lot more likely to forego those payments when money is short.

Because of the higher risk second homes pose, they come with stricter rules about financing.

As shown above, those rules include abovemarket interest rates, bigger down payments, higher credit scores, and more.

Of course, borrowers will find different lending standards for different types of property, depending on the lender and the mortgage program. So its important to compare loan options before financing a second home.

Think Like A Banker When You Borrow Money

Now that you understand why a bank places a higher risk on rental properties, you now know why rental property mortgage rates are often 0.5%-1.5% higher than the SAME primary property mortgage rate. Due to higher risk, banks demand a higher return on their investment in you. Banks have tighter lending standards post crisis.

Take my current San Francisco rental for example. My 5/1 ARM rate for a conforming rental loan is 3.375%. Meanwhile, my 5/1 ARM jumbo primary resident mortgage is only at 2.625%.

My primary home mortgage is more than double my rental property mortgage and my rental property income is more than quadruple my rental mortgage interest payments, yet the rental property mortgage is still 0.75% higher.

If my rental property mortgage was a jumbo loan, making the comparison apples to apples, then the rate would probably be closer to 3.875% vs. 2.625% for my primary mortgage.

Ive checked multiple banks, including my favorite online mortgage lending marketplace, Credible, and the rate spread is consistently at least 0.5% higher for rental property mortgages.
