Can I Use My Homes Equity To Buy An Investment Property

Housing Market 2022: The rise of rent, home prices, mortgage rates and inflation

You can use the equity in your primary residence to purchase an investment property by way of a HELOC or home equity loan. You can use either of these types of loans to make the down payment on the property. For this to work successfully, though, youll need to ensure the income from your tenant more than covers the payments and other rental expenses. You can use Bankrates home equity calculators to help you consider your options.

Tax Treatment For Investment Property Mortgages

If you have a rental property, this will show up in a section called Schedule E of your tax returns, which shows all the income and expenses of your rental property.

Expenses include mortgage interest, as well as many other things like property taxes, insurance, HOA dues , maintenance fees, rental management fees, and depreciation.

If the net number on Schedule E is positive, that number counts as income, and youre taxed on it.

If the net number is negative, that number counts as a loss, and reduces your taxable income. But theres a catch here because higher earners dont always get the benefit of reduced taxable income each year. If you make too much, a rental property loss on Schedule E would instead accrue yearly and count as an offset to capital gains when you sell the rental property.

What Is An Investment Property

An investment property is a home that is not your primary residence, and that you buy with the intention to generate rental income or sell for profit. Most commonly, these include one- to four-unit rental homes or houses that you buy to fix and flip. For the purposes of this article, we are not including commercial investment properties like apartments or office buildings.

Will Mortgage Rates Continue Dropping

This is the main question that buyers and real estate investors want the answer to. Leading housing experts agree that mortgage interest rates will continue to be low in the second half of 2020 and moving forward into 2021. According to Freddie Mac, rates are still hovering close to record lows, pushing demand up . If theyâre current, the average 30-year investment property mortgage rate could break records and fall below 3%. This will make for a strong purchase and refinance environment throughout the year.

But you might be wondering why exactly are mortgage rates are dropping so low? One of the reasons is the tighter lending standards. Mortgage lenders are concerned with the severity and the duration of whatâs going on. With a record increase in unemployment claims, mortgage delinquencies and missing rental payments are likely to rise. Thus, lenders fear that theyâll take in less money, whether itâs because of defaults on existing and future loans or mortgage relief programs that allow borrowers to delay payments for up to a year.

Lower The Refinanced Interest Rate

5 tips for financing investment property

You might be surprised by the difference between an investment property and a primary propertys interest rate. Typically, the interest rate for an investment property runs at least 0.5% 0.75% higher than what the same borrower might pay for a mortgage on their primary residence, but may be higher. It all depends on your situation.

Investment properties represent a larger risk for lenders. Banks and online lenders know that if you run into financial hardship and can only afford a single mortgage payment, youll always choose your personal home.

To account for this risk, lenders charge more in interest on investment properties. Two mortgage payments can be unsustainable, so you might want to search for a lower rate by refinancing.

Refinancing can give you access to lower rates if you can show that you are successfully managing your rental property. Compare your current interest rate with offers from lenders before you refinance.

Personal Vs Investment Property Mortgage: Whats The Difference

Youll typically pay marginally higher rates for an investment property than you will for a personal mortgage. This is because many lenders consider investment property mortgages as more risky. This is because theres a higher likelihood that a borrower will default on an investment property .

This risk factor means that investment properties often come with stricter lending requirements, tighter borrowing limits and higher rental property mortgage rates. That said, your risk factor can be reduced if you can show your lender that you have an excellent credit score, a high income, job stability, and significant equity in your primary residence.

Keep in mind that residential lenders cant fund investment properties where the owner doesnt spend at least two weeks per year in it.

Should I Get A Mortgage Through A Bank Or Mortgage Broker

There are a number of differences between a bank and a mortgage broker. Banks are only able to offer you rates for their own mortgage products. Youll need to negotiate these rates yourself, and theres a higher chance that youll pay more than necessary for your loan. The main benefit with big banks is that they are a reputable source for financing and offer a high level of customer service.

Brokers are different from banks because they arent direct lenders. Instead, they help you compare the rental property mortgage rates on offer from multiple lenders at one time. This means you get access to many financing options, and you can choose the rates that make the most sense for your financial situation. Most brokers will also negotiate on your behalf to help you get the lowest rate on the market.

Regardless of the route you choose, you will want to ensure that your lender can fund an investment property, especially if you are not planning to spend much time there throughout the year. Many residential lenders cannot finance investment properties unless the owner is planning to spend a minimum of two weeks per year living there.

Investment Property Loan Rates

Lenders know that investment property loans are riskier than loans for owner-occupied homes. Thats because if a borrower gets into financial trouble, theyll prioritize paying their main mortgage over their investment property mortgage.

As a result, lenders charge a higher interest rate for investment property loans than for ordinary mortgages as well as setting higher barriers to qualifying.

As weve already mentioned, these rates are often 0.50 to 0.75% higher. That will vary by lender as well as your down payment, credit score, cash reserves, and DTI. Youll get the best interest rate on an investment property with a down payment of at least 25%.

How are investment home loan rates different from regular home loan interest rates?

In most cases, interest rates on investment property loans are higher than standard owner-occupied home loans to compensate for increased risk to the lender. This is because managing an investment property and making principal + interest repayments on the loan is more difficult than just making repayments on the home you live in, as you need to find tenants or finance renovations so you can eventually sell the property for profit.

You will need to pay lenders mortgage insurance when you wish to borrow over a certain threshold of the property value. The difference between your deposit and how much you want to borrow is calculated as the loan-to-value-ratio .

How Are Investment Properties Different From Second Homes

Its important to distinguish between investment properties and second homes because mortgage rules and interest rates are different for each type of property. The biggest difference between the two is that you must occupy a second home for at least part of the year, while you the owner dont live in an investment property.

A second home or vacation home might count as an investment property if you intend to rent it out even for short periods. However, lender policies vary over this.

For example, Fannie Mae lets you rent out a second home provided you occupy it yourself for a period each year, retain exclusive control of the home, and dont rely on your anticipated rental income when you apply. Lenders will also expect a second home to be in a tourist area for a vacation home or a certain distance from your main house if you plan to use it as an occasional residence.

There are three main loan types used to finance investment properties:

  • Conforming loans: By far the most common option
  • Jumbo loans: Used when the loan exceeds conforming loan limits
  • Government-backed loans: Used only when you occupy one unit yourself and rent out the others

Most of those seeking investment property loans will require conventional mortgages. The majority of these are conforming mortgages, meaning they conform to lending rules set by Fannie Mae and Freddie Mac.

Remortgaging A Rental Property

As with any property, there are times when it makes sense to consider refinancing a rental. Refinancing often gives the owner a chance to lower their interest rates, reduce their monthly payments, and even access some much needed cash.

Some of the key benefits of refinancing a rental property include:

  • Switching from an adjustable to rate to a fixed rate Refinancing often allows property owners change the terms of their loan, switching from an adjustable to a fixed interest rate. This makes monthly payments more predictable and easier to manage.
  • Lowering the mortgage’s interest rates If interest rates have dropped since the original purchase of the property it often makes sense to refinance. A lower interest rate can save the buyer money over the long-term life of the loan.
  • Lower monthly payments Lower interest rates and the switch from adjustable to fixed rates can lead to lower monthly payments for the owner, helping to improve their cash flow.
  • Renegotiating the terms of the loan Refinancing gives buyers the opportunity to renegotiate the terms of their mortgage, often upgrading to a mortgage that is more favorable to the buyer.
  • Access the property’s equity Rental property owners often choose to refinance as a way of access cash which can be used for property improvements or put toward fresh investments.

Interest Rates: What Are They And Why Do They Matter

In simple terms, interest rates are a fee that is paid from a person who has borrowed money to the person who has lent them that money. In the UK, interest rates are set by the Bank of England.

Interest rates are subject to fluctuations due to market activity, meaning a rising interest rate will see all those who have borrowed money required to pay higher repayments because these repayments are dependent on the interest rate.

Therefore, interest rates affect both the cost of borrowing and the level of rewards someone will receive for saving money.

It is also important to note that there are lots of different types of interest rates, which will depend on the type of mortgage you have.

Home Equity Lines Of Credit

Average investment property mortgage rates

HELOCs are revolving credit lines that usually come with variable rates. Your monthly payment depends on the current rate and loan balance.

HELOCS are similar to credit cards. You can withdraw any amount, any time, up to your limit. Youre allowed to pay the loan down or off at will.

HELOCs have two phases. During the draw period, you use the line of credit all you want, and your minimum payment may cover just the interest due. But eventually , the HELOC draw period ends, and your loan enters the repayment phase. At this point, you can no longer draw funds and the loan becomes fully amortized for its remaining years.

Compared with conventional mortgages, HELOCs offer more flexibility and lower monthly payments during the draw period. You can borrow as much or as little as you need when you need it.

The potential drawbacks are the variable interest rates and the possibility that the monthly payments could skyrocket once the repayment phase begins.

In some house flipping situations, a HELOC could be a lower-cost alternative to a hard money loan.

But unlike a hard money loan, a HELOC could have more risk attached: if you dont already own an investment property, youll secure the HELOC with your primary residence. If you default on the loan, the lender will foreclose on yourhome, not the investment property.

If you already own an investment property, you can overcome this problem by applying for a HELOC on one or more of those properties. The only trick is finding a lender.

Don’t Forget About Debt Coverage Ratio Requirements

The requirement for Debt Coverage Ratio varies from one lending institution to another. Some institutions will use rental offset for qualifying purposes, while other lending institutions will use a 1.10% debt coverage ratio â arrived at by dividing the net operating income by the debt service.

What does rental offset mean? A lending institution will calculate 50%-70% of the rental income and off-set it against the principle, interest and tax mortgage payments you would make on the property. Any rental ‘shortfall’ of this calculation will be included in the Debt Ratio, and a rental ‘surplus’ would be added to your net worth.

For example, assume a rental property with a PIT of $1432 and rental income of $2000. Then take 70% of the $2000 income and deduct that from the PIT . The shortfall of $32 is then added to your Debt Ratio.

Mortgage Rate Predictions For 2021

Interest Rates Going Up for 2nd Homes (Vacation Homes) and Investment Property mortgages

At the time of this writing , the U.S. economy was in a strong growth period coming out of the pandemic. And the Fed had just announced plans to start withdrawing its mortgage stimulus, pushing interest rates higher.

Inflation was also at a 30year high. And rising inflation tends to drag rates up with it.

In short, all signs point toward higher rates in 2022 as the economy continues to expand.

So dont wait on lower 30year interest rates. They could fall for short periods of time, but were likely to see an overall upward trend in the coming months.
