Second Homes Get The Mortgage Interest Deduction

Its well-known that mortgage interest is deductible on primary residences if you itemize deductions. However, many people dont realize that the mortgage interest deduction can apply to second homes, as well.

The IRS currently lets you deduct the interest paid on as much as $750,000 in qualified personal residence debt. This can mean a primary residence or a secondary residence. It could also apply to home equity debt if the money you borrowed was used to substantially improve a primary or secondary home.

This deduction isn’t available for investment property mortgage interest. It can be deducted as a business expense to lower your rental income, however.

One caveat is that the mortgage interest deduction is an itemized tax deduction. You cant use it if you claim the standard deduction.

For the 2019 tax year, the standard deduction is $12,200 for single taxpayers and $24,400 for married taxpayers filing joint returns. Unless your itemizable deductions, including mortgage interest, are greater than your corresponding standard deduction, you wont benefit from deducting mortgage interest on a second home.

Second Home Mortgage Rules And Rates

Doing a side-by-side analysis of interest rates for a primary residence and a second home is instructive. In many situations the rates on second homes are identical to rates for primary residences however, in some situations, the second home rates are slightly higher, quite understandably, because additional property represents higher risk.

Why? Owning a second home is much less urgent than owning an only home. Therefore, if a payment must be missed, the second home mortgage is more likely to take the hit. Other restrictions often apply. The owner must physically occupy the property for at least a portion of every year.

Furthermore, a second home can not be a multi-unit house or building. Meanwhile, the borrower must exercise sole authority over the property, even if a manager is retained. Down payments are larger, as well, 10 percent or more as a minimum. Finally, the collateral can be neither a timeshare nor a predominantly investment property.

Uses For A Second Home

Some buyers already have a clear vision for their second home before making their purchase, but its OK if youre not sure. Consider your options it may even change your location. You don’t have to report rental income to the Internal Revenue Service if you rent your home for 14 days or fewer during the tax year.

The house is considered a personal residence, so you can’t deduct rental-related expenses like advertising and utilities. However, you can deduct mortgage interest and property taxes as you would with any home.And, when you sell the property, it will be treated as a personal residence, not an investment property.

This rule applies even if you rent your home for $10,000 per night. Section 280A of the Internal Revenue Code says the money doesnt need to be included in your gross income, provided you rented the home for fewer than 15 days per year.

What To Consider Before Investing In A Rental Property

Before committing to the purchase of any rental property potential investors should consider some key metrics. While it’s true that rental properties can generate steady income for their owners, and can be a valuable asset overall, it’s crucial to invest in the right property.

There are three key real estate investment ratios to consider before making any purchase of a potential rental property. They include:

The rent ratio is determined by dividing the monthly rent generated by the total cost of the property . The higher the ratio the better. Most investors look to see, at minimum, a ratio of 1% 2%.

The cap rate, or capitalization rate, is the ratio of net operating income to property asset value. To calculate the cap rate of a rental property determine the gross annual income of the property, subtract any and all operating expenses from the gross to arrive at your net income, and then divide the net by the property’s purchase price. Ideally, the cap rate should be 6% or better. 8% 10% is generally considered the sweet spot.

The final metric to consider is the cash-on-cash return. This is calculated by dividing the owner’s pre-tax cash flow by the equity invested in the property. Most investors are looking for a minimum cash-on-cash ratio between 8% and 12%.

When you apply for a conventional mortgage, if you do not have 20% to use as a down payment you will be required to obtain private mortgage insurance . In Canada, this is what we typically refer to as your Canadian Mortgage and Housing Corporation fees. And they can be quite high!

On a $500,000 mortgage loan with 5% down, you will be paying 4% CMHC fees. Thats a total of $19,000!

Taking out a second mortgage along with the first mortgage is one way borrowers can avoid PMI. A second mortgage can add a monthly payment to your budget, but can be a cheaper option than PMI.

  • Its not about what you have first or second or third, its about occupancy. So the one you actually live in would be primary, regardless of when it was purchased. A second home can refer to a second property that is a vacation home or a rental property, but in either case wouldnt be where you primarily live throughout the year.
