Private Lenders May Have Looser Qualifying Guidelines

If you and your mortgage professional decide to go the route of a private lender for your second mortgage, then you may be subject to less stringent conditions than at a traditional bank. Private lenders are exactly that, private, so they are not bogged down by regulations and internal bank policies, and are therefore much more flexible. This is great for the consumer!

That being said, most private lenders are looking at a mix of items, and so the more you can help make your case why you are a good risk, the better the pricing and overall the more you will be able to borrow in the alternative mortgage market.

Rental Properties As An Investment Asset

One of the main advantages of owning a rental property is the steady stream of revenue that it can generate. But investment properties are just that investments, and they can do more to generate wealth than simply provide a month-to-month income for the landlord.

Real estate, in any form, has always been one of the more consistent wealth builders for savvy investors, and rental properties are no different. It’s true that the real estate market fluctuates, ebbing and flowing with the economic fortunes of the country. But over the long haul, real estate almost always appreciates in value, making ownership of any property a truly valuable asset, including or perhaps most especially a rental.

Recent research into the risk vs. return of the most popular investment products has shown that rental real estate consistently out performs both stocks and bonds when it comes to return on investment.

A report was generated using historical data going back over 145 years, comparing many different types of investment options. In the report’s final analysis, rental properties proved to deliver the highest return and the lowest risk compared to other popular investment products.

When it comes to investment stability, trusting in something that has been so historically dependable as owning a rental property simply makes good business sense.

Reserve Payments: 2 To 6 Months Worth

Second Home Versus Investment Property: Mortgage Rates and ...

At a minimum, youll need enough money in the bank to cover a few months worth of principal and interest, hazard insurance, real estate taxes, and, if applicable, homeowners association dues.

On a vacation home, lenders require you to have two or 12 months worth of cash reserves depending on your down payment, credit score, and debt-to-income ratio. For an investment property, its six or 12 months worth.

The Power Of Interest

For many second mortgage products, you can elect to only make payments on the interest. This creates lower monthly payments, and allows you to have affordable access to the equity in your home before you are ready to sell.

Consider someone who wants to remodel before selling their home or renegotiating their primary mortgage. They can take second mortgage, use those funds to renovate, making interest-only payments. When it comes time to sell or renew, the home is valued at a higher price thanks to the renovations, and then the homeowner pays off the second mortgage.

Home Equity Line Of Credit

The amount you can borrow with a HELOC is based on the equity youve built up in your existing home. With a TD Home Equity FlexLine you may be able to borrow up to 80% of the value of your home.

Let’s say your home is appraised for $500,00080% of that amount is $400,000. If you have $300,000 left on your mortgage, you may be able to borrow up to $100,000.

Second Homes Get The Mortgage Interest Deduction

Its well-known that mortgage interest is deductible on primary residences if you itemize deductions. However, many people dont realize that the mortgage interest deduction can apply to second homes, as well.

The IRS currently lets you deduct the interest paid on as much as $750,000 in qualified personal residence debt. This can mean a primary residence or a secondary residence. It could also apply to home equity debt if the money you borrowed was used to substantially improve a primary or secondary home.

This deduction isn’t available for investment property mortgage interest. It can be deducted as a business expense to lower your rental income, however.

One caveat is that the mortgage interest deduction is an itemized tax deduction. You cant use it if you claim the standard deduction.

For the 2019 tax year, the standard deduction is $12,200 for single taxpayers and $24,400 for married taxpayers filing joint returns. Unless your itemizable deductions, including mortgage interest, are greater than your corresponding standard deduction, you wont benefit from deducting mortgage interest on a second home.

Second Home Mortgage Rules And Rates

Interest Rates Going Up for 2nd Homes (Vacation Homes) and Investment Property mortgages

Doing a side-by-side analysis of interest rates for a primary residence and a second home is instructive. In many situations the rates on second homes are identical to rates for primary residences however, in some situations, the second home rates are slightly higher, quite understandably, because additional property represents higher risk.

Why? Owning a second home is much less urgent than owning an only home. Therefore, if a payment must be missed, the second home mortgage is more likely to take the hit. Other restrictions often apply. The owner must physically occupy the property for at least a portion of every year.

Furthermore, a second home can not be a multi-unit house or building. Meanwhile, the borrower must exercise sole authority over the property, even if a manager is retained. Down payments are larger, as well, 10 percent or more as a minimum. Finally, the collateral can be neither a timeshare nor a predominantly investment property.

Use Often Rent Rarely

You don’t have to report rental income to the Internal Revenue Service if you rent your home for 14 days or fewer during the tax year.

The house is considered a personal residence, so you can’t deduct rental-related expenses like advertising and utilities. However, you can deduct mortgage interest and property taxes as you would with any home. And, when you sell the property, it will be treated as a personal residence, not an investment property.

This rule applies even if you rent your home for $10,000 per night. Section 280A of the Internal Revenue Code says the money doesnt need to be included in your gross income, provided you rented the home for fewer than 15 days per year.

What To Consider Before Investing In A Rental Property

Before committing to the purchase of any rental property potential investors should consider some key metrics. While it’s true that rental properties can generate steady income for their owners, and can be a valuable asset overall, it’s crucial to invest in the right property.

There are three key real estate investment ratios to consider before making any purchase of a potential rental property. They include:

The rent ratio is determined by dividing the monthly rent generated by the total cost of the property . The higher the ratio the better. Most investors look to see, at minimum, a ratio of 1% 2%.

The cap rate, or capitalization rate, is the ratio of net operating income to property asset value. To calculate the cap rate of a rental property determine the gross annual income of the property, subtract any and all operating expenses from the gross to arrive at your net income, and then divide the net by the property’s purchase price. Ideally, the cap rate should be 6% or better. 8% 10% is generally considered the sweet spot.

The final metric to consider is the cash-on-cash return. This is calculated by dividing the owner’s pre-tax cash flow by the equity invested in the property. Most investors are looking for a minimum cash-on-cash ratio between 8% and 12%.

Can Be Used To Avoid Pmi

When you apply for a conventional mortgage, if you do not have 20% to use as a down payment you will be required to obtain private mortgage insurance . In Canada, this is what we typically refer to as your Canadian Mortgage and Housing Corporation fees. And they can be quite high!

On a $500,000 mortgage loan with 5% down, you will be paying 4% CMHC fees. Thats a total of $19,000!

Taking out a second mortgage along with the first mortgage is one way borrowers can avoid PMI. A second mortgage can add a monthly payment to your budget, but can be a cheaper option than PMI.

Benefits Of An Investment Property

Second home mortgage VS Investment property mortgage. Whats the difference?

Investment properties are purely purposed as income generators and income is available. Many surveys show that millennials and Gen-Zers prefer to rent well into their 30s. As home prices continue to rise in Washington, Idaho, Colorado, and Oregon, leasing becomes a more feasible option for many home seekers.

The income that flows from investment property is largely passive, conditioned on whether the owner prefers to manage the property personally. Like a second home, the value can very well appreciate over time. Also like a second home, there are lucrative tax benefits to owning a house for investment.

Thoughts On Primary Residence Vs Second Home Vs Investment: Know The Key Differences

  • warren abramson

The rates with me for primary versus 2nd home are the same dont know who charges more

  • Colin Robertson

Sometimes theyre the same, sometimes theyre not. Certain scenarios with some banks, not all, may charge for second home occupancy.

  • master-tez

Hello Colin, Thanks for the article and overall website dedicated solely on explaining mortgages. Q) I have my first property but it is not my primary resident. ie., renting now. In this case, what happens when i buy another property which will be my primary resident. Will that count as second home or primary home?

    master tez

  • Its not about what you have first or second or third, its about occupancy. So the one you actually live in would be primary, regardless of when it was purchased. A second home can refer to a second property that is a vacation home or a rental property, but in either case wouldnt be where you primarily live throughout the year.

  • master tez

Thank you for taking time to answer my question.

  • CP

I can not afford to purchase a property in the area I currently work. I would like to purchase a property out of the area, and would commute on my days off I would reside with a friend during the week. Would this situation qualify me for primary residence mortgage loan?

  • Colin Robertson

There might not be a need to change occupancy type if its your intention to move in and extenuating circumstances outside your control are delaying that. You might just want to have proof thats the case.

    Tax benefit
Not usually taxable if property is rented less than 14 days per year Must be reported if property is rented more than 14 days per year

One important reminder about the 2018 tax rule changes: You can only deduct mortgage interest for up to $750,000 worth of total mortgage debt, including loans on primary residences, second homes and investment properties. However, that limit increased to $1 million if the property was purchased prior to Dec. 15, 2017.

Its always best to consult with a tax professional to get tax advice to maximize the tax benefits of your second home or investment property.
