Interest Rate Investment Property Vs Primary Residence

Repeat The Refinance Cycle And Build Wealth

Rising Rates, Rentals vs. Primary Residences, and Common Crash Indicators | Coaching Calls

There might be a point over the next five years where I will also want to rent out my current primary residence and move to a new property. Im not sure if Ill get a better rate than 2.625% for a five year fixed jumbo. If I plan to rent out my house, I will certainly try to at least re-lock a 2.625% rate for five years or get the best rate possible at the time.

The biggest issue will be my lack of W2 income. As such, I will be working hard to build my passive income streams. Thanks to Bernankes quantitative easing efforts, Im bullish that mortgage rates will stay low and rents will continue to rise.

Not only is refinancing a primary home mortgage easier than refinancing a rental property mortgage due to less documents needed , the rates are also much lower. The median homeownership duration of 5.6 years is too short to build real wealth. Buy, hold, refinance, and hold some more. You will be glad you did!

Bottom line. You should refinance your property now if you: 1) feel your job is at risk, 2) feel there is a chance you will be relocated, 3) plan to upgrade or downgrade and still keep your existing property, 4) want to save money and havent refinanced in the past twelve months.

Why Are Interest Rates Higher On Investment Or Rental Properties

Your interest rate will generally be higher on an investment property than on an owner-occupied home because the loan is riskier for the lender. Youre more likely to default on a loan for a home thats not your primary residence. Thats a good reason to use our investment property mortgage rate tool to compare prevailing interest rates that you qualify for.

In addition to paying higher investment property interest rates, its likely youll have to make a higher down payment. Conventional mortgages generally require at least 15% down on a one-unit investment property and 25% down on a two- to four-unit investment property. And loan terms are usually shorter than the typical 30-year residential mortgage. After all, its a business transaction, rather than a home purchase.

Buying A Second Home That Will Be Your Primary Residence

One very important thing to note is that a property cannot be listed as your primary residence and your second home at the same time. The criteria differ for each category. A second home is typically defined as a home you would live in for some part of the year. Unlike a primary residence, you do not have to live there for most of the year, and it doesn’t have to be close to where you work. Vacation homes are perfect examples of second homes. They fit the category of being a place you only live in for some part of the year, and they also do not count as investment properties.

There are a few types of loans that can’t be used to buy a second home. For example, you can’t use an FHA loan or a VA loan to purchase a second home. There are also some financial considerations that come into play when you are being evaluated for a second home mortgage. A notable example of this is that most lenders are stricter with the debt-to-income ratio of the buyer as well as their credit score. Affordability, location, and maintenance are three crucial things to consider when you’re looking to buy a second home.

Risk Reward Between Rental And Primary Mortgage

Record Setting 50 Year Low Mortgage Interest Rates

Its all about risk assessment for a bank. From the banks point of view, they are making a default assumption that you as the landlord require rental income to pay the mortgage.

Even if you have a huge salary and lots of money saved in the bank with the existing institution, the mortgage underwriter does not put as much weight as the rental history of the property.

For rental mortgages, they are essentially making a derivative bet.

If You Qualify You Could Get A Lower Interest Rate And Better Terms

In the United States, investing in real estate is a popular way to build wealth. Many people purchase homes and rent them out, earning income from the rent. In fact, individual investors own roughly 14 million rental properties according to the latest Rental Housing Finance Survey.

Most investors purchase rental properties with home loans. If you own an investment property, you may have a high interest rate, depending on when you took out the loan and your credit score at the time. If you want to take advantage of todays lower rates, you can refinance your mortgage. However, the process to refinance an investment property is a bit different from refinancing your primary residence, and it requires some additional documentation. Here is what you need to know.

Think Like A Banker When You Borrow Money

Now that you understand why a bank places a higher risk on rental properties, you now know why rental property mortgage rates are often 0.5%-1.5% higher than the SAME primary property mortgage rate. Due to higher risk, banks demand a higher return on their investment in you. Banks have tighter lending standards post crisis.

Take my current San Francisco rental for example. My 5/1 ARM rate for a conforming rental loan is 3.375%. Meanwhile, my 5/1 ARM jumbo primary resident mortgage is only at 2.625%.

My primary home mortgage is more than double my rental property mortgage and my rental property income is more than quadruple my rental mortgage interest payments, yet the rental property mortgage is still 0.75% higher.

If my rental property mortgage was a jumbo loan, making the comparison apples to apples, then the rate would probably be closer to 3.875% vs. 2.625% for my primary mortgage.

Ive checked multiple banks, including my favorite online mortgage lending marketplace, and the rate spread is consistently at least 0.5% higher for rental property mortgages. Always check online for the latest mortgage rates. Youll get multiple real offers for free.

Look At Apr As Well As Mortgage Rates

Its important to look at annual percentage rate as well as current mortgage rates.

So while an FHA loan might appear to have lower rates than a conventional loan, for example, it could have a higher APR and therefore be more expensive overall.

Jumbo mortgages are a bit of a special case. Jumbo loan rates can be near or even below conventional loans. But these mortgages are significantly tougher to qualify for.

Conventional Rental Property Mortgages

Second Home vs. Investment Property: What Are The Tax Differences?

Most new real estate investors think first of conventional mortgages, when brainstorming loans for investment properties. You probably worked with one when you bought your own home, so you instinctively call up the same mortgage lender.

But these lenders limit the number of mortgages allowed on your credit report. They typically stop lending to you once you have four mortgages reporting on your credit.

That makes conventional loans for investment properties a good fit for your first rental property or two, but not scalable after that.

Expect a down payment requirement in the 20-30% range for conventional loans for investment properties.

  • They usually dont allow mortgage loans to LLCs and other legal entities
  • Minimum credit score: most types of loan require a score of at least 620, often 660 or higher
  • Lenders verify your personal income tax returns and check your debt-to-income ratio
  • Slow to settle: minimum 30 days, typically

Portfolio & Hard Money Loans

With conventional loans for investment properties capped at around four properties, where else can you get financing?

Portfolio lenders dont sell your loan immediately after closing, the way that conventional lenders do. Instead, they keep the loans within their own portfolios .

Most also offer short-term purchase-rehab loans hard money loans for buying and renovating fixer-uppers. So investors using the BRRRR strategy can often refinance their hard money loan into a long-term portfolio loan, with the same lender.

Portfolio lenders offer affordable and scalable real estate investor loans. As collateral-based lenders, theyre more interested in putting the property under the microscope than you as the borrower. Often they dont even require income documentation.

Still, your credit score matters. The better your credit, the lower your interest rate and down payment, and the more lenders will consider you at all. While you can still potentially get an investment property loan with bad credit, start working on improving your credit for more options and cheaper loans.

In general, portfolio lenders require similar down payments as conventional lenders, in the 20-30% range.

What is a second home?

Homeowners live in their second homes for at least a portion of the calendar year. Although each mortgage lender will have their own eligibility requirements, the IRS says a second home is a residence that you visit for at least 14 days each year, or 10% of the total days that you rent it out.

What is an investment property?

An investment property is typically a rental property or a home purchased to renovate and flip for a profit. They differ from second homes in that the buyer does not usually reside in an investment property. Additionally, they can also be larger than one-unit properties.

Are second home mortgage rates always higher?

While its impossible to answer this question without knowing the rate on your existing mortgage loan, second home mortgages and investment properties typically have a higher interest rate. Of course, whatever rate you qualify for will vary depending on your income, credit score, location, and more.

What are alternative ways to finance a second home? What are the risks of a second home mortgage?

Being unable to make the monthly payments on a second home mortgage or investment property loan is among the biggest risks for homebuyers. This is why its important to shop your second mortgage around to find lower interest rates and favorable loan terms to get modest monthly payments. Also, watch out for higher mortgage interest fees even small increases to your rate can become a burden during the lifetime of a loan.

Higher Rates Down Payments

Joe Parsons, senior loan officer with PFS Funding in Dublin, California, said that the interest rates charged on second and investment properties can vary widely. He uses the example of a $400,000 property. If lenders consider that property a second home, a borrower who puts down 20 percent could expect an interest rate of 4.125 percent for a 30-year fixed-rate loan.

But if that same borrower were to buy the identical property as an investment home, the borrower would probably be charged an interest rate of 4.875 percent with the same down payment of 20 percent, Parsons said. If the borrower came up with a larger down payment of 25 percent, the interest rate would probably fall to 4.5 percent, Parsons said.

Down payments are another potential challenge for buyers purchasing second homes or investment properties. Mindy Jensen, community manager with real estate investing social network BiggerPockets, says that you might be able to purchase a second home with a down payment of as low as 10 percent of that home’s final sales price. But most lenders will require that 25 percent down payment for investment properties, Jensen said.

Qualifying for a loan for a second or investment property can be challenging, too. That’s because you might already have an existing mortgage loan that you are paying down, and those monthly payments are included in your debts.

Interest Rates On Investment Properties

A rough estimation is that borrowers can expect to pay between .5 and 1 percent higher interest rates for loans on investment or rental properties. Interest rates depend largely on the borrowers financial and credit situation however, youll generally pay more in interest for investment properties than you would for a home loan because lenders are assuming a slightly higher level of risk.

The thinking is that borrowers are more likely to default on loan payments for investment properties than their primary residences in tough economic times, which makes these types of loans riskier for lenders. They charge higher interest rates for that elevated risk, and borrowers must meet some strict qualifications in order to qualify, such as a larger minimum down payment.

Why Are Interest Rates Higher On Investment Properties

Mortgage rates are higher for investment properties because of the increased risk on the lender’s behalf. Borrowers are more viable to default on a property other than their main dwelling, so lenders are more stringent. More often than not, riskier investments result in loftier interest rates and harsher loan terms.

Not only are there increased interest rates, but lenders also ask for more substantial down payments. For a one-unit property, a conventional mortgage requires at least 15% down, and a two- to four-unit property requires a minimum of 25% down. Loan terms are also often shorter than the standard 30-year residential mortgage.

Rather than a real estate purchase, this process is likened to a business transaction.
