How To Buy An Investment Property with an FHA Loan
Lets Share

Its a big misconception that if you want to invest in real estate, all the money you need has to be your own. There are several home hacks available to all American investors and an FHA Loan is one of them.

Those who apply for an FHA loan may read the requirements and see that investment properties are ineligible. However, there is a loophole that allows any investor to use the FHA Loan for an investment property with one small catch the property must be their primary residence for a time.

We show you how an FHA Loan can be used on both your home and an investment property at the same time and why this loan vehicle, backed by the U.S. Government, is such a great deal for investors

Fha Loan Down Payments For Investment Properties

The down payment requirements for buying a property with rental units are the same as the requirements for single-family homes. You can usually make a down payment as low as 3.5% of the purchase price when you have a credit score of at least 580 and higher. You typically have to make a 10% down payment when your credit score is below 580.

For example, pretend you want to buy a duplex that costs $375,000. With a credit score of 580, you might be able to make a $13,125 down payment. With a credit score lower than 580, your down payment might be $37,500.

So Many Things To Consider How Do You Decide

To help borrowers make an informed decision, we have provided a list of advantages and disadvantages above. Itt should cover a number of factors to consider when deciding between getting an FHA loan and a Conventional loan.

The big drawback of that is when one has to take into account so many factors in the decision, the decision itself becomes harder to make.

If you are feeling that way, here is something to consider:

  • Go through each of the two lists above .
  • In each list, mark the factors that are applicable to you .
  • Forget about all the others.
  • Put the curtailed lists side by side.
  • Now weigh on both sides and see which one matters to you more.

About The Fha 203k Rehab Loan

The 203k rehabilitation loan is backed by the Federal Housing Administration , an arm of the U.S. Department of Housing and Urban Development.

This mortgage program lets you buy a rundown home a fixer-upper and then renovate it using a single loan that covers the purchase price and cost of repairs.

If that involves demolishing the existing structure down to the foundations and rebuilding, thats fine under 203k loan rules, too.

203k renovation loans are only for necessary repairs to improve the structure or livability of the home. So the funds cant be used to add luxuries like tennis courts or swimming pools.

And theres one more important rule: You cannot do the construction or remodeling work yourself. The 203k loan requires you to hire a reputable, licensed contractor, unless you are one yourself and you work full-time as a contractor.

Limited vs. Standard 203k mortgage

There are two flavors of the 203k program: the Limited 203k mortgage” and the Standard 203k.

The Limited 203k used to be called the Streamline 203k. As its new name implies, this version is more restrictive about the amount you can spend and the types of work you can do. But its also less complicated, hence its former streamline moniker.

The maximum repair budget for a Limited 203k loan is around $31,000 . And you cant make any structural renovations to the home.

On the plus side, these loans require much less paperwork and hassle.

What Is An Investment Property Loan

Investment property loans carry higher mortgage rates and stricter lending standards than standard mortgages, including higher down payment amounts. To qualify for investment property financing on a single-family home, youll need a down payment of at least 15%-20%. If you have good credit, you may qualify for the lower 15% down amount, depending on the lender. Rental property loans for multifamily homes require a 25% down payment.

An investment property loan is very different from taking out a mortgage on a vacation home. The loan requirements for vacation homes are less stringent than investment property loans. Your down payment on a vacation home may be as low as 10%. The cash reserve requirement on a vacation home can be as little as two months, whereas youll need at least six months set aside for an investment property.

Location also factors into a vacation home mortgage. If the property is too close to where you currently live say, within 50 miles or in the next town over the lender may view the purchase as an investment property, in which case the stricter lending requirements would apply.

Meeting The Property Code

How to Use FHA Loans to Invest In Real Estate

Chances are the multi-unit property you purchase will not pass an appraisal or meet the appropriate code, but that is acceptable for this loan. The lender and HUD will require you to renovate any areas that do not meet code. This means that the funds that you are eligible to receive as a part of the mortgage must be used for that purpose. Beyond any required renovations, you can use the remaining funds for changes that are cosmetic in nature. Many people use this opportunity to make the units more pleasing to the rental market so that they can get a decent amount of rent for the property. Oftentimes, landlords are able to collect enough rent from the 3 units that the total covers the mortgage payment, enabling them to live without a monthly mortgage obligation coming directly from their paycheck.

Should You Hire A Property Management Company

You need to decide whether you want to handle property repairs, tenant management and maintenance yourself or if youll hire a property management company to manage the daily maintenance on your behalf.

Property management companies take both scheduled and emergency repair calls and check up on your property with both drive-bys and scheduled visits to make sure that tenants respect your space. They can also collect rent on your behalf. Some property management companies also offer tenant placement services and eviction processing for an additional fee. In exchange, the property management company takes a percentage of your monthly rent. If you live far away from your property or you dont have the home repair skills to fix your own property, hiring a property management company may be a great choice.

Can You Buy A Short Sale With An Fha Loan

A normal property transaction may appear simple a buyer uses a mortgage to purchase a property at an agreed upon price, using the property as collateral for the loan. The buyer makes a high enough down payment to qualify for a loan, and the seller agrees on terms for the payment he will receive from the mortgage when he sells. Deadlines are set by both the lender creating the mortgage and the title company in charge of the transaction, and the buyer receives the title to the property. However, there are many different types of loans and real estate sales, especially in the post-crash housing market. An FHA loan and short sale are two of these different types, but fortunately they can work well together.

Understanding The Guidelines: An Example

To make this more clear, lets break it down in a specific example. Suppose you have a job that requires a significant amount of time in another city. Perhaps you work primarily from a regional office in San Diego, but the main corporate office, where you have to travel monthly, is in Phoenix. Instead of staying in a hotel for a week every month, you decide to purchase a property in Arizona.

In this situation, you would have to demonstrate that you cannot find an affordable rental property that would meet your needs in your desired area. How you demonstrate this lack of affordable renting is often the most complicated phase.

To be eligible, you must be purchasing a secondary residence because of seasonal employment, an employment relocation, or another situation whereby the purchase is not for recreational use or investment purposes.

As we noted above, youll have to show a lack of affordable rental housing in your desired area. This can be demonstrated with an explanation for the need of a secondary home in the new area, as well as a lack of rental housing. Written evidence can be provided by a local real estate professional who can verify that there is not acceptable housing in the new area.

Opportunity To Invest Long

As a final advantage to house hacking through your children, it opens the door to invest in real estate long-distance with local boots on the ground: your child.

If your kid attends college or grad school long-distance, they can offer some insights into the area. They can help you research up-and-coming areas, scope out promising neighborhoods, and serve as your eyes and ears.

Just be careful not to rely too heavily on their judgment: youre the experienced investor, not them. And just because they like a ritzy neighborhood and want to live there, it doesnt mean you can find a good return in that neighborhood.

Once you find a good deal, your child can oversee any repairs, and of course, take on increasing property management roles over time.

Fha Loan Renting Restrictions

The only renting restriction for FHA loans is that the property must also be used as your primary residence. You wont be able to get an FHA loan if you intend to only rent the property out and never live in it yourself.

FHA loan guidelines restrict borrowers from using the money towards second homes, rental, vacation, or other investment properties.

Does that mean you cant ever make rental income on a home you buy with an FHA loan? No, there is a simple loophole.

Homebuyers must plan to live in the home for one year before moving out and renting it to others. Beyond that, there are no restrictions on how you use the property once youve purchased it.

If you are considering applying for an FHA loan, its well worth researching the requirements and speaking to an expert advisor who can point you in the right direction.
