Kiddie Condo Loan Overview

2021 How to Use an FHA Loan to Purchase an Investment Property

Now is a good time to mention that theres no official FHA loan program called Kiddie Condo. Thats a term that mortgage brokers came up with as a marketing label.

Like many marketing labels, it has a nice ring to it, so were using it here.

Heres the basic premise: FHA allows parents to co-sign their childrens mortgages as joint owners. In any event, parents can collaborate on real estate investments with their adult children, and use FHA financing to fund the project as long as their children live in the property for at least a year.

For example, when my friend Tracy was in medical school, her parents bought a townhouse for her to live in. In turn, Tracy paid them rent, and years later when she finished her residency and moved away from Baltimore, her parents had a rental property in excellent shape with strong equity.

Tracys parents financed it with a rental property loan, but they could have borrowed an FHA mortgage if they had included Tracy on the deed with them.

Down Payments And Other Requirements

If you have a mortgage for your primary residence, you probably know that most mortgage lenders no longer require a 20% down payment to get a loan. Lenders are stingier with loans for investment properties, however, because the risks of foreclosure and default are higher.

Most fixed-rate mortgages require at least a 15% down payment with a 680 qualifying credit score for a one-unit investment property. Your credit score should be at or above 620 if youre applying through Rocket Mortgage®. Lenders want you to put down 25% with a 620 or higher interest rate on two- to four-unit investment properties.

Why Your Credit Score Matters When Buying A House

Your credit score is one of the most important factors that determines which mortgage lenders will give you a loan and how much that loan will cost. While you have different credit scores, most are on a scale of 300 to 850 with scores below 669 considered fair or poor scores between 670 and 739 considered good, and scores between 740 and 850 classified as very good or excellent.

There’s no minimum credit score required for VA mortgages insured by the Veteran’s Administration, as lenders are instructed to take a borrower’s full financial profile into account. But even with VA loans, some mortgage lenders may still impose their own credit score minimum.

All other types of mortgage loans come with minimum . Even loans backed by the Federal Housing Administration require you to have a score of at least 580 if you want to make a 3.5% down payment. If you’re able to make a 10% down payment, the minimum score could be as low as 500.

The minimum credit score for a home loan with a conventional lender can vary but in general you will need a score of at least 620 if you have a hefty down payment and a low debt-to-income ratio. Most lenders require even higher scores and you’ll need a score of at least 740 to qualify for a loan at the most competitive rate.

Can I Buy A Property In My Own Name And Transfer It To The Llc Later

Once you have an LLC, you may wonder, “Can my LLC buy my house?”

If you own your home free and clear, you can transfer your property to an LLC. However, if your home is mortgaged, this type of transfer would trigger the due-on-sale clause and the mortgage acceleration clause.

The due-on-sale clause in a mortgage contract requires a full repayment of the mortgage. In other words, lenders can demand that you pay the remaining balance of a mortgage if you sell or transfer a property. A mortgage acceleration clause means you must pay back the entire loan at once including the interest that accrued.

Instead of achieving what you wanted, you would have to repay your debt to the lender, so you would have to take out another home loan to pay for your mortgage.

The application and approval processes work the same way, and mortgage rates are usually less than 1% higher than for a standard mortgage.

However, the rules are a little stricter for an investment property loan than for a mortgage on your primary home. For instance, you likely need 15-20% down instead of 3-5%. And your credit score will need to be in the high 600s or 700s.

Is An Fha Loan For Investment Property Possible

Did You Know? You Can Invest in Real Estate Using an FHA Loan!

As previously mentioned, FHA mortgages are meant for primary residences, not for investment properties. FHA loans, however, can be used by investment property buyers.

Real estate investors can use an FHA loan for investment property on only one condition: The property must become the investorâs primary residence. The only way this can happen, of course, is if an investor purchases a multiunit property, such as a duplex or a triplex. This puts single-family properties out of the picture.

By using this strategy, real estate investors can rent out a unit and live in another. After a yearâs time, real estate investors can begin to rent the entire property as a rental.

How Are Investment Properties Different From Second Homes

Its important to distinguish between investment properties and second homes because mortgage rules and interest rates are different for each type of property. The biggest difference between the two is that you must occupy a second home for at least part of the year, while you the owner dont live in an investment property.

A second home or vacation home might count as an investment property if you intend to rent it out even for short periods. However, lender policies vary over this.

For example, Fannie Mae lets you rent out a second home provided you occupy it yourself for a period each year, retain exclusive control of the home, and dont rely on your anticipated rental income when you apply. Lenders will also expect a second home to be in a tourist area for a vacation home or a certain distance from your main house if you plan to use it as an occasional residence.

There are three main loan types used to finance investment properties:

  • Conforming loans: By far the most common option
  • Jumbo loans: Used when the loan exceeds conforming loan limits
  • Government-backed loans: Used only when you occupy one unit yourself and rent out the others

Most of those seeking investment property loans will require conventional mortgages. The majority of these are conforming mortgages, meaning they conform to lending rules set by Fannie Mae and Freddie Mac.

FHA Loans for 2 to 4 Unit Properties | real estate investing

While you can qualify for an FHA loan more than once, you can only have one FHA loan at a time under general circumstances. However, there are four scenarios where you may qualify for a second FHA loan while still paying for your first property and FHA loan.

  • Job relocation: If you are changing jobs and require a relocation over 100 miles from your current primary residence and do not want to sell your current residence, you may qualify for a second FHA loan to purchase your new primary residence.
  • Leaving a joint-owned property: Oftentimes, especially during a divorce, you may be the co-owner of a current home where you no longer reside. In this case, you may qualify for a second FHA loan for your new primary residence.
  • You were a cosigner for another property: If you acted as a cosigner for someone else to purchase a home with an FHA loan but never lived in the said home, you may qualify for an FHA loan to purchase your primary residence.
  • Growing your family: If your current home no longer meets the needs of your growing family, you may qualify for a second FHA loan to purchase a new primary residence and maintain your first home as a rental property.

Should You Buy With A Partner

A partner might seem like a great idea you can pool your money, split maintenance costs and requirements and combine your home repair skills to save money on professional contracting costs. However, buying with a partner also splits your potential profits in half and puts you in the position of sharing legal liability with another person.

For example, if your tenants tell your partner about a pest problem and your partner doesnt fix the issue in a timely manner, your tenants may sue both of you because you are both landlords and you are both equally responsible for providing a habitable environment.

You should also remember that if something goes wrong with your partner and you split the cost of the home equally, youre both equally legal owners of a single property. Make sure that the person you choose is trustworthy, responsible and proactive when it comes to maintenance if you decide to go in on a rental property with someone else.

Who Should Use A Fha Loan To Buy A Rental Property

As you can see from the above example, FHA loans are costly in the end. We would recommend that most investors seek more conventional financing in order to reap a larger ROI each month. There are, however, some investors that can benefit from FHA loans.

Low Down Payment Buyers. If as an investor, you are desperate to get into the game and do not want to wait until you have scraped 20% together, then FHA can be a first step into the investment market.

Fixer-Upper Investment Properties. FHA offers a loan which will wrap repairs into the mortgage. It is called a 203 loan. Investors who want to fix up their own properties while living in them, but lack the liquid assets to fund both the purchase and the remodel may want to consider an FHA 203.

FHA Loans to buy investment properties is not for everyone, but for those who are just starting out, it can be a foot in the door. Just make sure that you accurately factor in the additional costs of FHA financing when calculating the cash flow of your investment property.
