How To Come Up With The Down Payment For A Rental Property

The decision to purchase a rental property is not typically made overnight. Aspiring investors should spend time weighing their options, and perhaps more importantly: getting their finances in order. The first step is to take stock of your current financial standing. Start by creating a monthly budget and tracking your expenses and income over the course of several months. Pull a copy of your credit report as well. Do not be intimidated by your starting point instead, use it to motivate your future financial goals.

After you establish your current situation, begin looking for new opportunities. Where does the majority of your money go? How much are you contributing to your savings each month? Are you increasing or decreasing your overall debt? Examine each area and form better spending habits for yourself. It may help to set limits within your budget or add an automatic transfer to your savings account on a monthly or bi-monthly basis. Developing sound financial habits will take time, but doing so will help you long after purchasing your first rental property.

Forming better spending habits will get you on track to save up for a down payment, but it is not the only thing you can do. Investors should also look for ways to increase their income in the meantime. Even a small boost will increase the amount you can save monthly, and in turn, speed up your investment timeline.

Loans From Friends & Family

Like so many other options on this list, you cant borrow money for a down payment if youre using a conventional loan. But portfolio lenders usually allow it.

Your parents, siblings, aunts, uncles, friends, grandparents are all viable sources to borrow from, to help you accumulate the down payment for your next investment property.

These private lenders probably wont rake you over the coals on interest or fees either. Probably. As with seller financing, all terms are negotiable. Your friends and family probably wont lend you a 30-year loan, but you can arrange interest-only loans or other favorable loan terms.

One other perk: the debt wont appear on your credit report, and your other lender may not include it when calculating your DTI. If they bother calculating it at all, which many portfolio lenders dont.

Just make sure you confirm that the portfolio lender youre using allows it, before begging your family and friends for a private loan!

Buying A Rental Property In Canada

If you are like most people who want to invest in real estate, you would need a loan to buy your first property. What is the process for getting a rental property loan? What are the steps you can take to make your real estate investment journey as smooth as possible?

The first thing is to know that the process of getting a rental property loan is more difficult than the steps for getting a mortgage for your primary home. Rental properties carry a higher level of risk for lenders. To offset those risks, lenders impose more stringent conditions on borrowers.

To qualify for a rental property mortgage, you must satisfy the following conditions:

  • Ideally a credit score of 680, or preferably 720.
  • Proof of income whether you are an employee, business owner, or earn commissions.
  • A low debt profile to show that you have enough disposable income to pay the mortgage.
  • Proof that you have enough money to make the down payment on the rental property.

This last requirement is the one many prospective investment property investors struggle with. Saving up enough money for the down payment on a rental property can be challenging. Here are the things you need to know about making the down payment on a rental property.

How To Get An Investment Property Loan With 10% Down

Buying your first rental property can be an exciting journey to say the least. When you put your time and energy into finding the right rental property, the investment could increase your monthly cash flow and generate additional income. Of course, with finding the right investment property also comes the challenging task of choosing a suitable investment property loan. Researching and finding the right investment property loan can make all the difference when it comes to a profitable investment.

On top of selecting the right loan, qualifying for investment property financing can sometimes be met with difficulty, especially if youre a first-time property investor. In fact, some first-time buyers will be surprised to know that most lending institutions require a down payment of anywhere between 20% 30%.

However, this shouldnt discourage you from property investment. There are options that provide a lower down payment if you fulfill specific criteria and are willing to provide the required documentation.

Here, well take a look at some options on how you can get an investment property loan with only a 10% down payment.

Turn To A Local Bank Or Broker

If your down payment isnt quite as big as it should be or if you have other extenuating circumstances, consider going to a neighborhood bank for financing rather than a large national financial institution.

Theyre going to have a little more flexibility, Huettner says. They also may know the local market better and have more interest in investing locally.

Mortgage brokers are another good option because they have access to a wide range of loan products but do some research before settling on one.

What is their background? Huettner asks. Do they have a college degree? Do they belong to any professional organizations? You have to do a little bit of due diligence.

Investment Property Loan Rates

Lenders know that investment property loans are riskier than loans for owner-occupied homes. Thats because if a borrower gets into financial trouble, theyll prioritize paying their main mortgage over their investment property mortgage.

As a result, lenders charge a higher interest rate for investment property loans than for ordinary mortgages as well as setting higher barriers to qualifying.

As weve already mentioned, these rates are often 0.50 to 0.75% higher. That will vary by lender as well as your down payment, credit score, cash reserves, and DTI. Youll get the best interest rate on an investment property with a down payment of at least 25%.

Invest In A New Home And Make Your Primary Residence A Rental

Federal Benefits Payment: Down Payment For Investment Property

If you already own a home, youre ahead of the game.

One of the more common ways to become a real estate investor is by turning your current primary residence into a rental property.

There are significant advantages to backing into your first rental property this way.

  • Traditional investment property loans require a larger down payment and come with higher interest rates. Often times, you can expect a 20% down payment requirement
  • The interest rate on an investment property is generally higher than the rate on your primary residence by a half percent or more

So the investment strategy is: Rent out your current home, and finance the next home you buy as a primary residence .

That way, you pay a lower interest rate on both properties. And if youre still making mortgage payments on that first home, you can use the income you make from rent to cover part or all of the mortgage.

Be prepared to provide a letter of explanation, notes Jon Meyer, The Mortgage Reports loan expert and licensed MLO. It may be requested depending on how long you have been in the original home.

Income Dti And Down Payments Rental Properties

The last piece in determining your minimum down payment criteria is your debt-to-income ratio, or DTI. If you want to purchase a single-family home through a Fannie Mae conforming loan, and your DTI is 35% or less, you can qualify for a 25% down payment with a credit score of 640. If your DTI is between 37% and 45% you would need a credit score of 660 to get that same 25% down. In both cases, if your credit score is 700, you could qualify for less than 25%. There is room to play with either credit score or DTI, and maximizing both will give you the option for the smallest down payment required for purchasing your investment property.

Or you can skip the income requirement entirely by using a portfolio lender like LendingOne, Visio, or Kiavi.

Why Your Credit Score Matters When Buying A House

5 ways to get down payment money for investment rental property

Your credit score is one of the most important factors that determines which mortgage lenders will give you a loan and how much that loan will cost. While you have different credit scores, most are on a scale of 300 to 850 with scores below 669 considered fair or poor scores between 670 and 739 considered good, and scores between 740 and 850 classified as very good or excellent.

There’s no minimum credit score required for VA mortgages insured by the Veteran’s Administration, as lenders are instructed to take a borrower’s full financial profile into account. But even with VA loans, some mortgage lenders may still impose their own credit score minimum.

All other types of mortgage loans come with minimum . Even loans backed by the Federal Housing Administration require you to have a score of at least 580 if you want to make a 3.5% down payment. If you’re able to make a 10% down payment, the minimum score could be as low as 500.

The minimum credit score for a home loan with a conventional lender can vary but in general you will need a score of at least 620 if you have a hefty down payment and a low debt-to-income ratio. Most lenders require even higher scores and you’ll need a score of at least 740 to qualify for a loan at the most competitive rate.
